Foreclosure Avoidance Question: My Homeowner’s Insurance Won’t Renew My Policy Because My Loan Is In Foreclosure

I recently received a question from Tim. Here is Tim’s Question.

“I have an elderly friend who recently finalized a loan modification through her lender. The mortgage company shows on their website that the mod has been processed and the new terms are in effect.

However, since foreclosure proceedings were begun before the loan mod was approved, her homeowner’s insurance holder will not renew her coverage policy, since the local Clerk of Courts records show that the loan is in a foreclosure process.

The mortgage company has not sent the Clerk of Courts notice that the foreclosure case is closed. What can she do to avoid losing her insurance coverage?”

An elderly person almost loses their home to foreclosure and manages to save it at the last minute, only to find out her insurance company wants to kick her to the curb?

Give me a break! That’s pathetic. If I had my insurance with that company, I would fire them immediately!

Here is my suggestion. The first thing your friend should do is to contact the State Insurance Commissioner and the State Attorney General.

Insurance is highly regulated. There are things that insurance companies are allowed to charge more money for and things that they are not allowed to charge more.

I doubt that paying your mortgage late is one of them. More than likely, the insurance company is breaking the insurance regulations of the state.

(This is one of the things we use when negotiating short sales. We have studied to learn all the rules and guidelines. When a lender doesn’t follow a short sale guideline, we will report them to the appropriate agency.)

If that doesn’t work, then I would recommend your friend contact the local media. That is a dastardly thing for the insurance company to do.

I recently received a question from Katie. “My spouse and I are getting a divorce. Unfortunately neither of us can afford the house on our own.

So, we have to get rid of it one way or another. The big problem is that the house has dropped in value since we bought it. I think it is worth around $400,000 and we owe about $600,000.

I am curious about what options we have. What do you think we should do? Katie.”

Here was my recommendation. In this case I would recommend you sell the house. Here are three options that you have.

Option #1: Let your lender foreclose on the home. You just stop making the payments and surrender the home to your lender.

Option #2: Rent the property. This is a good way to earn some extra money.

However, if you are upside down, then it is more than likely that the rent will not cover the mortgage. That means someone will have to write a check each month covering the loss.

Option #3: Short Sale the house and get the debt wiped out. A short sale offers the following benefits over a foreclosure.

You are eligible for another loan within 3 years after a short sale and sometimes even sooner than that. However, if your lender forecloses on the home, then current Fannie Mae Guidelines require you to wait 5-7 years before you can buy another home with a Fannie Mae Loan.

Most other banks and lenders have the same or even stricter guidelines. Any future loan application will require you to answer the question, “Have you had a property foreclosed upon or given title or deed in lieu thereof in the last 7 years?”

If your lender forecloses on your home, then an you’ll have to answer “yes” to that question. If you short sell the house, then you can state “No” because you short sold your home.

With a foreclosure your score is typically lowered by 250 to 300 points, or even more. This often stays on your credit score for over 3 years.

If you short sell your home, then only late payments show up on your credit. After a short sale, the mortgage is normally reported as “paid in full, settled.”

This lowers your score as little as 50 points if all other payments are being made. Oftentimes, this is off your credit report in as little as 12 months.

If your lender forecloses on your home, you may end up having to repay them for the money they lost. A foreclosure can take 12-18 months to process.

This dramatically increases the loss and makes any deficiency judgment potentially bigger. Contrast this with a short sale.

Few lenders ask for a promissory note on a short sale. As an example, on one short sale, the bank lost over $120,000. They settled with the seller for $25,000 to be repaid over 15 years with zero interest.

The seller’s monthly payment was only $138,89. You can often even negotiate and have the promissory note waived. Most lenders also have a policy that the upside down debt is erased on a short sale.

It doesn’t happen every time. So check your options before you start the process. Thinking about a short sale?

A home owner thinking of a short sale recently asked us why they should short sale versus just walking away and letting their lender foreclose on the home. We gave them the normal answer: “It’s much better for your credit.”

That was the first thing that popped into our head. But, I knew there are more benefits to a home owner than simply better credit. So I put together the entire list and here they are.


1. The upside down debt is erased in most cases. If you are selling because of a financial hardship, then the upside down debt will be automatically erased in most cases.

Is your loan is owned or insured by the following agencies: Fannie Mae, Freddie Mac, FHA, and or VA? If you are short selling because of a financial hardship, their policies state that your debt will be erased.

 

2. You are eligible to buy another home much sooner compared to a foreclosure. The most common loan program, Fannie Mae, stipulates that you can buy another home under their program in 2 years.

FHA, a popular low down payment loan program stipulates that you can qualify for an FHA loan within 3 years.

3. There is no cost to you. That is right. A short sale costs you nothing. All of the expenses are paid for by your lender.

That includes the title insurance, any county taxes or fees on the sale, attorney fees, and the Real Estate Agent.

If the lender foreclosed on the house and then tried to sell it, they would have to pay all the costs. So why not pay the costs with a short sale?

4. Your credit suffers less damage. Most people think that a short sale will be the kiss of death to their credit. That is the one big advantage of a short sale over a foreclosure.

Upon completion of the short sale, your credit score will drop between 50 and 100 points. However it will rebound fairly quickly. The other benefit is that you will have less debt.

(A lot of debt hurts your credit score.) You will have a lower debt to income ratio, which will boost your credit.

In a couple of years your credit will be back to normal and you can buy another home. In addition, anything and everything bad on your credit can be fixed thru the dispute process.

5. You can often rent a comparable house for less than your former mortgage payment. In one example, a homeowner in foreclosure found a larger home.

It even had a fenced backyard for their kid and a garage. Their prior mortgage payment was $1,500. They rented the nicer, bigger house for $850 a month.

6. You avoid the humiliation of a foreclosure.

7. You don’t have to pay rent during the short sale process. A short sale can take up to 6 or 9 months. Not all of them do. But, some do.

If you aren’t concerned about your credit, then you can stop making your mortgage payments during the short sale. You can use the savings for the deposit on a rental. Thinking about a short sale?

Dave is a zealot for the debt free life. “You don’t need to see the inside of a restaurant unless you are working there”, he will tell people in financial trouble that call his show.

What does Dave recommend that someone should do in order to get out of debt?Reduce spending, eat at home, pay off high interest debt first, etc.

Here is why I think Dave might love a short sale. A short sale is a great way to reduce debt. Where else can you wipe out $100,000, $200,000, and even more in debt? That will make up for eating a lot of rice and beans.

Do you have a house that is underwater to the tune of $50,000 or more? Try a short sale. It’s a great way to erase all that upside down debt.

You can rent another home for 2-3 years and buy your next house at the bottom of the market and save on a lower house price.

You will also save on the interest over the life of the loan. Did you know that on the average 30 year mortgage, you pay as much in interest as you pay for the house?

If you wiped out $100,000 in upside down debt, then that means you actually wiped out another $100,000 in interest. I think Dave might be proud. Thinking about a short sale?

Many people are shocked that it is often cheaper to short sale and rent that staying in your home with a loan modification.

They find it hard to believe that they can rent a comparable or even nicer home for less than their mortgage. Here are the two factors that make it possible.

Many homeowners bought homes for more than they are selling for today. A perfect example is a homeowner that paid $450,000 for a home. His mortgage payment was around $3,200 a month.

He stopped paying his payments and moved to a rental. He found a nicer, larger home to rent for $2450 a month. He had tried for months to convince his lender to modify his loan.

They wouldn’t drop the payments below $3,000 a month. Even though the home he is renting is nicer than his house, it is selling today for around $260,000.

Someone can buy that house for $26,000 and rent it for $2,450 a month without losing money. That is what makes it cheaper to rent versus getting a loan modification and staying in your home.
When prices were rising it was actually more expensive to own versus rent. But, everyone wanted to own because their house was supposed to go up in value.

House prices and rental prices have dropped since then. Yes, rents are not at an all-time high! The dropped during the economic crisis and have come back up since then.
So, if you are thinking about a loan modification, then first check into the rental market.

You will be able to negotiate your loan modification from a position of power.

That will make it more likely that you will get the reduced payment you need so you can keep your home. Thinking about a short sale?

I recently received a question from Steve about short sales. Here was Steve’s Question.

“I am interested in a short sale. I just have a few questions about how the process works. Does my lender set the price for the property? And, will that price include the realtor fee?

Sincerely, Steve.”

Here was our answer. Steve, in most cases the lender will not set the asking price for your home. In most cases, the lender does not get involved until after we have an offer from a buyer.

The only exception is if you have an FHA loan. FHA’s short sale guidelines stipulate that an appraisal be done after the home is put on the market. They required the asking price be changed to the appraised value.

As far as your second question, does that price include the realtor fee? FHA Short Sale Guidelines require the lender to pay your realtor a commission. You don’t have to pay it.

On other short sales, the lender usually pays the realtor’s fee. They know that they will have to pay a realtor when they sell a home after foreclosure. Why not avoid the foreclosure and sell the home now?
That is the logic behind why they pay the realtor’s commission on a short sale.

Another agent recently e-mailed me. They were having a hard time with a short sale on a Fannie Mae Loan.

Here is an excerpt from the agent’s e-mail.

“I spoke with Josh @ Fannie Mae. He said that once there is a foreclosure sale, per an agreement with the lender, Fannie Mae would pay the lender the full balance of the note.

I started to comment that what incentive is there for the lender to process a short sale. He said I know where you’re going with that and we couldn’t comment.

It appears that the title would be transferred to Fannie Mae and the lender would be reimbursed for the FULL balance of the note. This is crazy! When Fannie Mae is the investor, it seems a JOKE to bother with the short sale!!

My Comments: Fannie Mae short sales are the best and easiest short sales to get approved. This is because Fannie is one of the most reasonable loan owners out there.

The problem is that no one at the lenders really cares. The reason the lender is getting paid off completely is because they already sold the loan to Fannie.

Remember, Fannie was created to free up lender’s money. That way lenders could go make more loans. The problem is that Fannie has entrusted their investment to these lenders. Let me explain.

Here is how I see it. It’s a huge win for a lender to under staff the departments handling their loan.

Their business model is to grant loans and sell them to Fannie for a profit. Fannie takes on all the risk and even pays you a monthly payment for collecting the payments

Cut your staff handling their loans to the bone. That way you can make a monthly profit from the monthly Fannie payments. A lender can’t lose. You make money granting the loan.

You sell the loan to Fannie for a profit. You make money each month handling the loan for Fannie. At the end of the day, the loan goes bad.

You can’t do a competent job negotiating the short sale. Why is that? The reason is you are cutting staff costs. But, you don’t lose money from your negligence. Fannie Mae and Uncle Sam do. Sound like a sweet deal?

But, we still love Fannie Mae Short Sales. I have done numerous Fannie Mae Short Sales successfully. Thinking about a short sale?
